They're having a hard enough time supplying enough PS3s at $300.
If it's real and they've figured out additional manufacturing capacity with the new low cost boards then there are a few reasons why Sony would intentionally take a loss on hardware.
1) They finally figured out that the real money is in 3DTVs and Blu-Ray and see the PS3 as a way to encourage sales of 3DTVs, 3D Blu-Ray movies and $100 3D glasses.

Halo 3 and the Gears games only appeal to a certain kind of gamer. It just so happens that 360 owners tend to be that kid of gamer.
The Xbox360's consumer base is largely the same as the previous Xbox and relatively homogenous which means they all tend to have similar tastes in games.
The result is that all these "Xbots" tend to by the same game.
No company in gaming has ever cancelled a successful brand. They stuck with the Playstation name because it had been very successful.
MGS4 was called MGS4 because the Metal Gear Solid brand was successful.
Halo Reach has the name Halo in it because the Halo name is successful.
There are a billion games with the word Mario in it because Mario name has been very successful.

The problem is that most investors have blind faith in the Microsoft mgmt which has made one strategic mistake after another while putting a huge hole in liquid assets.
A few notable failures have been Xbox, Zune, and Vista among others.
Unless you put pressure on the mgmt they will not improve. Investors have to be proactive.

As for Japanese games, Vanquish looks far more ambitious and innovative in terms of gameplay than Gears 1 or 2.

It basically tried to provide a grown up version of the old Halo formula.
The poor graphics may have contributed to the game's relative failure. The market they were going after with this game is probably a bit more discerning than your typical Gears or Halo player who are easily satisfied with cheap shininess.
They paid for exclusives games/IPs, timed-exclusive DLC and timed-exclusivity games, and even to simply include the 360 in what otherwise would have been a PS3 exclusive.
They spent a lot of money doing this. Now they're spending money on Natal and possibly looking into buying into Hulu's offering.

This is the best looking Unreal Engine game I've seen on consoles. The level of detail is surprisingly high. Looks like they added their own tweaks as well as the lighting appears to be more sophisticated than typical Unreal Engine games.
