it's always easier to be critial of a great idea after someone else delivers on it. frankly I think the theme idea is interesting but the save file feature is great the way it is.
Someone should write a article about too much loyality. Like when loyality makes a person start a website to protect a corporation.
I think banning the console itself or the IP is pretty extreme. My roomate has and Xbox360 too and we share a internet connection and if he got my IP banned because of what he was doing I would be POed. And if you ban the console what happens to the other legit users who have accounts on that box? (the roomate, wife, brother, sister or friend) Do they lose there access too? They would have to if the service was free.
the other reason (other than to make a little more money) is that it also keeps down the gold accounts that the XBL system would have to track. If everyone was free to create 5 to 10 accounts for whatever reason it would tax the XBL system that much more and possible effect XBL's performance. I feel that making it free is a losing proposion XBL customers on almost all fronts with the exception of fiancial and new user accessability.

It should NOT be free for many reasons but the biggest one is that if someone is cheating, exploiting, and/or being completely obnoxious online they are going to be banned and lose the cash they spend for the service. Without the fee there is not risk to being a jerk online and when he/she gets banned they can just start a new account without penality.
