They plan on paying for the service by renting out virtual ad space in the common areas of the online service.
Meaning, when you are in that big room, the one that is always shown from the beta, you will see ads on the virtual TV's and things like that in the background that don't interfere with the overall feel of "Home".

They will have to to compete. If they don't they will fall behind.

No its really all about what Hollywood wants to push.
By that I mean the studio support for each format.
Blu-ray has the most support by Hollywood.
Blu-ray is slowly gaining support at stores (Target) and movie rental shops (Blockbuster).
These are the first two places to go Blu-ray.
Because of those two going Blu-ray exclusive, others will follow generating more news articles in the media for the general public to read about.
