I HIGHLY doubt they have hundreds of thousands of PS1 and PS2's hooked up to a network. Each with one particular game in the cd drive, with a tv capture card capturing the video and streaming it to the user.
Of course there is some sort of emulation going on here with roms etc.
Why can't they just put that emulation software on the PS4 and save a ton on server and bandwidth at the same time?

It takes a TONN more effort to get the game to work on PC than it does consoles. Consoles have a single hardware and software combo, making it simpler to refine and tune for the console.
Yeah, and even then you don't have to ditch your thousand dollar gaming pc or buy a steam box. You can simply install steam OS onto it for FREE if you want.
