My guess is that they didn't marketed the system enough, and the games that were coming out for it didn't appeal to the Japanese audience.
If they sold it for $3.60 . Hell even at that price for the Japanese consumer might be asking for too much :D
In my opinion there're a couple of reasons that MS would do this
1) For new buyers.
2) MS allowing developers the option to make games on HD-DVD.
