I believe AVGN explained it once; the screen goes black except the target and if the light sensor in the gun sees the lite up target, you get the hit.
I'm pretty sure you could cheat and aim it at a lightbulb.

Keep it cheap by only upgrading the graphics/power a fair degree and don't add unnecessary gimmicks like 3D screens. Then I think we will see a reasonable price.
Give it two control sticks.
A Call of Duty game as a launch title. A portable COD would be a killer app. And make lots of games that are more reminiscent of the PS2-generation.
